My online business is based on people finding me through google and
upon referalls from satisfied clients. My question is do I need to
start being more proactive by selling/marketing my widgets to people
who may be potential clients? This could be by cold calling, letters,
emails etc. I tried some but found the conversion rate very low to
justify the effort. What do you think, is 'marketing' really needed?

Are you happy with the current rate of sales, and the current
rate in the growth of sales? If so, then sit back and do
nothing. If not, then advertising of some sort is about your
only option.

Needed? No. Advantageous? Absolutely. Just don't get carried away! Keep good
recored, and track sales. Do a little math in a spreadsheet and make sure
your return on investemnt (ROI) is positive (new profits exceed marketing
costs).

How low of a conversion rate is "too low to justify the effort?"

First, how good is your website? How can you make it better? Remember that
if your site isn't very professional advertising efforts will only mean that
more people will see that.

I believe that marketing is essential to any business. You don't
necessarily have to do the cold calling, letters, emails, etc....
However, if you want to take your business to the next level and
achieve more sales, then marketing is everything.

You say that people find you through google or by referrals. Do you
know where you currently rank in Google for your targeted key words?
If you're not on the first page, you may need to rethink your marketing
strategy and begin optimizing your web page so that you can be found
through other search engines as well.

There are many more ways to market yourself online. Have you thought
about Pay Per Click Advertising through Google? You can also trade
links with other websites. This increases your ranking with the search
engines. Another idea is to start a blog about your business.
